What is a stablecoin?

A stablecoin is a crypto asset designed to track a reference value, commonly a fiat currency such as the US dollar. The word “stable” describes a target and a set of mechanisms, not a guarantee. A token can trade above or below its reference value, and different holders may not have the same access to redemption.

It is useful to separate four questions: What is the reference value? What mechanism supports it? Who, if anyone, can redeem directly? What price is available in a particular market? A claim that answers one question does not automatically answer the others.

A target value is not the same as a market price

A peg is the value relationship a design attempts to maintain. If a hypothetical token targets USD 1 but trades at USD 0.97, 100 tokens have a quoted market value of USD 97 before fees at that venue, not the USD 100 implied by the target. The difference is a depeg. This arithmetic is illustrative, not a prediction about any token.

Mechanisms often rely on arbitrage around issuance or redemption. When eligible participants can acquire a token below its redemption value and redeem it, or create it at the reference value and sell it above that value, their trades may move supply and market price toward the target. This link can weaken if redemption is unavailable, slow or costly; if reserves or collateral are uncertain; or if market liquidity disappears.

The Federal Reserve's review of stablecoin designs distinguishes collateralized models, endogenous-collateral models and algorithmic mechanisms, while also noting that hybrids exist. The categories describe mechanisms rather than a uniform level of safety. The stable in stablecoins

Fiat-reserve-backed stablecoins

In a fiat-reserve-backed design, an issuer or its authorized infrastructure creates and cancels tokens under a reserve and redemption arrangement. The reserve can include bank deposits, short-dated government securities or other disclosed assets; “reserve-backed” does not necessarily mean one physical banknote is held for each token. Nor does the existence of reserves, by itself, tell a holder whether the holder has a direct claim on those assets or can present tokens to the issuer for redemption.

The mechanism depends on more than the face value of reserve assets:

  • reserve composition, valuation and custody;
  • the issuer's obligations and operational controls;
  • who is eligible for direct issuance and redemption;
  • settlement times, minimums and fees; and
  • whether market participants can transmit the issuer price into secondary markets.

Circle, for example, publishes reserve information for USDC and describes cash and cash-equivalent reserve assets. It separately describes Circle Mint as an institutional service that is not available to individuals, while individuals may obtain the asset through secondary-market providers. These are issuer-specific disclosures, not facts that can be generalized to every reserve-backed token. Circle transparency and Circle Mint

A reserve report can inform readers about assets supporting an issuer's liabilities, but it does not by itself prove that every holder can redeem directly, that settlement will be immediate or that every market will quote the reference value.

Crypto-collateralized stablecoins

A crypto-collateralized design uses onchain or protocol-controlled crypto assets to support issued stablecoins. Because collateral prices can move, protocols commonly require collateral worth more than the debt at the time a position is opened. They may use price oracles to value collateral and liquidate positions that fall below required thresholds.

This creates a chain of dependencies: the collateral must retain sufficient realizable value; oracle inputs and smart contracts must work as intended; liquidation must occur before the position produces an unrecoverable shortfall; and markets must have enough liquidity to sell or transfer collateral. Overcollateralization can absorb some price movement, but it does not remove volatility, smart-contract, oracle or liquidation risk.

Sky Protocol's documentation provides one protocol-specific example: an insufficiently collateralized Vault can have its collateral and debt transferred into a liquidation process. Its Peg Stability Module is a separate mechanism that supports swaps between DAI or USDS and external stablecoins. Those mechanisms illustrate why “crypto-backed” can involve both volatile collateral and dependencies on other stable assets; they are not a template used by every protocol. Algorithmic and hybrid mechanisms

“Algorithmic stablecoin” covers several designs rather than one standard. A system may expand or contract token supply, offer conversion against a second token, adjust incentives, or combine rules with partial collateral. The stabilizing resource can therefore be expected future demand or the market value of a related asset rather than a reserve that is independently redeemable at the target value.

These mechanisms can become reflexive. If confidence and demand fall together, the system may need to issue more of a secondary asset or offer stronger incentives while the market value supporting those actions is also declining. A rule can execute exactly as designed yet fail to restore the target when participants no longer accept the conversion asset, liquidity is insufficient or the mechanism reaches a limit.

“Algorithmic” does not automatically mean uncollateralized, decentralized or autonomous. Hybrid systems combine collateral with supply rules, and governance or privileged controls may change parameters. Readers need the actual mechanism and current documentation, not the category label alone.

Redemption, secondary markets and bridged tokens

Three routes that appear similar can have different dependencies:

  • Direct redemption: an eligible party exchanges with an issuer or protocol under stated conditions.
  • Secondary-market sale: a holder trades with another market participant at an available price.
  • Bridge conversion: a system locks, burns or otherwise accounts for a token on one network and creates or releases a representation on another.

A secondary-market buyer is not the same as an issuer promising redemption. A bridged token adds the bridge's contracts, operators or validation mechanism to the dependency chain. Native issuance and a bridged representation should not be treated as identical merely because they display the same name or ticker symbol. Ethereum's bridge overview describes common lock-and-mint models and their additional trust assumptions.

What can cause a stablecoin to lose its target?

Failure paths depend on the design and can overlap:

  • reserve assets may be unavailable, impaired, misreported or slow to liquidate;
  • an issuer or banking partner may suspend operations or restrict redemption;
  • collateral may fall faster than oracle, liquidation or auction processes can respond;
  • smart-contract, governance or bridge failures may interrupt issuance, transfer or redemption;
  • a secondary or governance token used by an algorithmic mechanism may lose market demand;
  • market liquidity may fragment, making the executable price differ from the stated target; or
  • users may mistake another contract or bridged representation for the intended asset.

Holding a stablecoin does not itself generate yield. Lending, staking-like programs or other arrangements have separate counterparties, smart contracts and risk mechanisms. Their returns should not be treated as a property of the stablecoin category.

FAQ

Is every stablecoin linked to the US dollar?

No. A stablecoin may target another fiat currency, a commodity, an index or another reference. The exact target and measurement method must be checked in the asset's documentation.

Does reserve backing guarantee a one-to-one market price?

No. Reserves may support an issuer's redemption arrangement, but the market price also depends on redemption access, timing, costs, liquidity and confidence. Reserve composition and reporting must be evaluated separately from an executable market price.

Does the same token symbol mean the same asset?

No. A token symbol (ticker symbol) is not a unique asset identifier. In ERC-20, symbol is optional metadata and is not required to be unique across contracts. The issuer or protocol, network and applicable contract address also matter. ERC-20: symbol
